How compound interest works

With simple interest, interest is generally calculated only on the original principal. With compound interest, growth is added to the balance, so later growth can be earned on a larger amount. Over long periods, this compounding effect can become significant.

A standard compound interest formula for a lump sum is:

  • A is the future value.
  • P is the starting principal.
  • r is the annual rate expressed as a decimal.
  • n is the number of compounding periods per year.
  • t is the number of years.

Compound interest example
